Under accrual accounting — the standard used almost universally — revenue is recorded when it is earned, not when cash is received. This creates a systematic gap between reported profit and cash in hand.
The result: a company can report rising profits quarter after quarter while its bank balance falls, if customers are slow to pay. Strong revenue growth funded by credit is a classic exam trap.
Worked example
In December a software firm delivers a €60,000 project and invoices the client on 60-day terms. The income statement records €60,000 revenue in December — profit rises. No cash arrives until February. Operating cash flow for December is €0 despite a profitable month.
